- why the liquid fund debacle has nothing to do with the SIP flows into equity. Edited excerpts: Liquidity issue There has been an accident in liquid funds. In the past, liquid funds were not supposed to go down in value on an overnight basis. The only time they did so was in 2008 when a provision was made in the regulation itself. Even before the re-classification of mutual funds, we had a very firm mechanism that entailed liquid funds will not have papers of more than 91 days. The valuation norms are different are done on accrual basis. Many funds have seen a decline in value as that is devastating for the investors. Remember, it does not affect too many individual investors as they do not invest in fixed income funds for a variety of reasons. The simple issue to be explained here is that there was one security which was turned into a default grade by the rating agency. The market took note of it much before the rating downgrade happened but the surprising thing is the way fund managers were operating. They were recycling the bonds. A lifeline was extended to a security and the money was recirculating for IL&FS. Those are the things that need to be investigated. This was done in violation of the spirit in many mutual funds. Sebi should take note of it and act because this is a massive blow to the credibility that is gradually building up. Liquid funds were not supposed to do this. Money trapped in funds? The way forward The accident happened and one is done with it. For all the investors, the money has fallen in value. It is not a calamity because 1% to 3% decline take away 3-6 months of your return. It is not a massive erosion of your capital. The benefit of a mutual fund is that you are investing in a certain kind of paper, a diversified portfolio and the diversification helps.When such things happen, many investors queue up to take their money out and that itself becomes a substantial risk. Even for funds with insignificant exposure to these securities, investors queue up to take their money out. That day the decline happened and their investment worth went down in value. They do not have much to do now. One should be aware of two things: one, do not be greedy on 10 bps, 15 bps. Many institutional investors seek liquid fund returns on an excel file and try and move their money -- and it is big money, Rs 100 crore, Rs 500 crore, Rs 1,000 crore -- just to earn that extra 5 bps, 10 bps. Risk visits one less often, but now there is a grim reminder that one should not be greedy about 10 bps, 20 bps and compromise on the quality because that is where many CFOs will lose their jobs.Second, post Sebiâs mutual fund classification, there are options. If you are investing on an overnight basis, choose the overnight fund. You also have the option of going for a money market fund. Do not try and maximise return. Try and get optimal return. Optimising your return is right but maximising return at any cost you might meet with an accident.Effect on SIP flowsThis particular liquid fund debacle has nothing to with the SIP flows. Of course, equity has been turbulent, we have seen the decline, some investors might get scared -- relatively new investors who are not used to or who has not been through a full market cycle. It is understandable. When you are faced with this headlines of 500 point decline, 200 point decline on the Sensex, you do get worried a bit. But the way, SIP has crept in, the way it has evolved and got built, at the last count I think it is close to Rs 8,000 crore worth of monthly inflows.I do not see a situation where people will discontinue their SIPs. Anyway, I do not think these two things are connected. Liquid fund crisis is a different kind of crisis, it is unlikely to have a bearing on the SIP flows into equity funds. Equity fund flows will be affected differently for a different reason and it might lead to some kind of deceleration in growth. Deceleration in growth is not decline, it is actually rising slower. I still have not come across a situation where investors are too scared to cancel their SIP and pull out their money.
