  137. exclusive interview.Edited excerpts: What is your view on corporate governance and its implications vis-à-vis corporate India?Corporate governance is core to ensuring that companies are well run. However, we need to ensure that very fundamentals of governance like ensuring that there are no conflicts of interest, that companies govern for the entire body of shareholders and independence of independent directors is maintained. But we have to be careful. The board of directors would have independent directors, whole-time directors and non-independent directors. But finally, when the board functions as a cohesive board, it is one board. There are no three separate boards of directors. The role of the independent director is to ensure that there are no issues about conflicts vis-à-vis the executive directors or the non-independent directors. High quality corporate governance is all about ensuring that the board performs its role as a cohesive board, keeping in mind the principles of 100% of its shareholders. GDP numbers are out. Clearly once again everyone is gung-ho with the 8.1% GDP growth. How do you look at this figure? Is the best times ahead of us with the worst getting over and GDP on an upswing? Micro India, in terms of growth, is looking very good. We are seeing companies beginning to look at investment opportunities and we are seeing a certain level of spirit of growth coming back into the economy. However, global macro winds are getting tougher and we have to keep in mind whether it is global interest rates, oil prices or current account. For example, if you look at the Indian point of view, it is about the competitiveness of our exports. The size of our electronic imports is going up. Therefore, there are challenges in the external macro environment. But micro India is in a very good shape. Give us two to three things you feel the focus should be on, looking at the way global things are panning out. Rupee has been a worry because of the way it panned out in the last fortnight or so. Two things that you feel focus should be on to maintain that the momentum continues? We must work towards building a stable and a sustainable economy. While an absolute rate of growth is important, sustainability is even more important. IBC is something that we have seen panning out. There have been changes. It is a learning curve. How do you see the glass -- half full, or half empty? Where do the challenges lie? IBC has given us a very clear path for achieving resolution. The country has struggled to find an appropriate resolution mechanism and therefore I would like to congratulate all policymakers -- both government and RBI -- for having moved forward systematically in the area of IBC. We will have to see how it works for mid-sized companies where we may face the risk of a huge number of companies coming in and where there may not be adequate number of buyers. Another point we need to keep in mind is because of a very significant concentrated supply of companies which are going to go into IBC together, there could be some impact on the resolution price. Subject to these things which we need to be aware of, I think IBC is a great step forward. Is the worst over when it comes to Indian banks’ balance sheet? No. My view is that we are still in the process of recognition and there is more provisioning for the next two or three quarters for the Indian banking system. Capital is going to be one of the big challenges for many of the Indian banks and we are going through what I would call as six to nine months of serious navigation at this stage. Keep in mind simultaneously that the government securities’ yields are also moving up. We all know that foreign inflows are once again coming back to the Indian markets. How do you see this trend in the coming couple of quarters? Also, do you think the FPI jitters debate that is going on, is a matter of concern and perhaps Sebi should sort this out? While I welcome foreign investment, the challenge with foreign investment is that it has got certain negotiating leverage on the sovereign system as well. It is absolutely crucial to build up the domestic savings base simultaneously and I am not a protectionist. We must keep financial markets open for global investors to come but keep in mind that we cannot be at a point of mercy where our sovereign policies are found difficult to implement. What about the FPI circular? Is this is something where communication gap has occurred? Sebi is applying its mind. I am confident Sebi will find the right solutions and I would not worry from the point of view of policy.
  138. pharma players for next 3-5 years.Edited excerpts: India is outperforming at a time when there is gloom and doom in the world. Is this outperformance here to stay and if not, do you think Indian markets will correct and by how much?India’s outperformance is likely to sustain given the weak outlook from some of the other emerging markets, especially China. In the short term, the noise around the trade wars will worsen. Deutsche’s China team has just put out a note saying that they expect the Trump tariffs to come through later this month and in that scenario, the Renminbi will weaken all the way to 7.5 next year. So, there will be more pressure on the emerging market currencies, the trade war noise will worsen and the EM outflows will continue. India will outperform in relative terms although on absolute terms, the market could still come off. If you turn that around, three-four months down the road, some of this trade war noises will cool off. India in absolute terms may do well, but in relative terms, we may underperform the other markets such as China or Taiwan or Korea, which have come off a lot more versus India this year. Those markets have come off and the valuations are cheaper over there. They could also bounce back a lot more strongly. A lot depends on how the trade wars pan out over the next few months. We think the market will continue to outperform in the EM selloff environment, partly driven by relatively strong earnings growth outlook and also given the fact that domestic flows are helping the local equity markets.In the last couple of trading sessions, the crowded groups are witnessing profit booking. Names like HDFC Bank and Kotak Bank, HUL and Britannia have started correcting. Bajaj Finance has taken it on the chin. Are you getting a sense from some of your global investors that they are a bit weary of investing in some of the safe havens? Is it time to bet on rotation, on the other end of the spectrum which is metals, corporate banks and cyclicals?I would say it is a mixed view. I do not think that is the overall view. From our perspective, we are recommending clients to take profits in consumer staples. We were overweight on consumer staples at the start of the year, but of late, we have turned negative or underweight. We are recommending an underweight stance, given the expensive valuations despite somewhat better growth prospects. On the retail oriented banks, the outlook is still good. Our view is that the liquidity environment in India will worsen in the next six to nine months. This time, the government borrowing programme is heavy in the second half. Credit growth is picking up, the rupee is under pressure and if the RBI intervenes further, it will suck out even more rupee liquidity. In such an environment, you do want to be with high CASA banks. But you are right, within the banks in particular, there is some amount of rotation underway. I would not say everybody is convinced globally. A lot of them are still sticking with the tried and tested retail banks which have performed well in the past and are not yet willing to jump the gun. They want to see a couple of more quarters of results from the corporate lenders to make sure that the provisioning pain is really behind them and there are no further negative surprises. So, there is some rotation happening there. In staples in general, we are seeing very little fresh buying. We recommend folks to take profits over there.There is a lot of chatter around the Sebi circular on FPI KYC disclosures. It was being said that it would lead to $75 billion worth of outflows. This contention was rubbished by Sebi in a statement yesterday. Is that spooking the market because what kind of outflows you are going to see is not clear and I do not think anyone can calculate that.That is a good point. Personally, I do not think the Sebi circular in itself caused that kind of selling. India was impacted by what is going on with the overall EM environment. But as far as the circular is concerned, this is not so much a Sebi-specific issue. It is related to the Prevention of Money Laundering Act (PMLA). One of my colleagues at Deutsche is part of the Khan Committee. We should wait till we see regulatory response to this sort of the outcry over this circular. There is still three, four months left. I do not think we will see any changes in the circular. You could see some dilutions to begin with. So, that is point number one. Second point is I do not think you will see that much of an outflow. Most of these foreign clients say that in the worst-case scenario, they will have to restructure their FPI vehicles and appoint someone else. There will be some sort of restructuring done and they will find a way around. But it does increase the hassles for them and that is why you are seeing all these folks protesting in quite a big way. But in the end, we will get to that stage eventually. Let us give it some more time.As an investor, what do you do in the market? Brokerages seem to be voicing same concerns. This morning too some of the notes are already calling FMCG stocks â€" Britannia, Unilever extremely expensive. They are already cutting their price targets and their ratings on some of these names. Do you go out and buy this decline or do you just profit take from here? Private banks like HDFC Bank, Kotak Mahindra Bank, FMCG as a cluster and other consumption names have made some stupendous returns in the past one year. Our view is that in this environment, given that globally interest rates are going up â€" be it by the US Fed or ECB which will start hiking rates further and BOJ will follow. In India, we expect at least another rate hike if not two. The liquidity environment is tightening. In general, our preference is; a) Stick with the largecaps versus the small and midcaps. b), You are right that where valuations are very expensive, it is very difficult to expect a further re-rating. If anything, we should be prepared for a de-rating for the next 12 to 18 months. The focus should really be on earnings growth. Companies with strong earnings growth prospects. Even if the PE multiple comes off a little bit, you could still see positive returns from stock investments. So, focus on companies where you see strong earnings growth. We are looking at IT services. The rupee is a strong tailwind. The US economy is doing really well especially the BFSI focussed IT outsourcing companies. Second, high CASA, high growth banks which are mainly the retail banks should do quite well. The third sector that we like is the industrial sector. In India, for seven-eight years, we have not really seen strong industrial growth. We are beginning to see green shoots of an industrial revival in India. When that happens, some of these capital goods companies from a longer term horizon, will do very well over the next couple of years and earnings surprises could come through starting in FY20 onwards. The market will start discounting that a little bit in advance. We actually like the industrial goods companies. Also some of the cement manufacturers, again those who have relatively better balance sheets in particular, and that is how we are looking at this space. We are underweight on some of the more expensive FMCG companies or even pharma. We think valuations over there have not come off enough. The US FDA problems persist. There might be a temporary tailwind because of the rupee, but structurally we are a bit cautious on the US generic space. Over there, we prefer some of the Indian pharma companies or the India focussed pharma companies instead. If interest rates are likely to go higher, macro is a concern. Earnings recovery may be solid but a lot of good news is in the price and in the context of the political event which is going to be market moving in nature, why should one not go for 15-20% cash in the portfolio given the valuations levels we are at. Even if we get an earnings recovery, this market will not run up in a hurry. The downside could be large and open if anything backfires. You are right that the risks are right now more in the short-term or if you take a 3-6 month investment time horizon. You should be raising cash and from these levels it is tough to make too much upside. In fact, the Sensex target is already breached. It was 37,000. We are at 38,000 odd something. If your investment time horizon is just about the next three to six months, then you should be raising cash right now. But again, it depends on whether you have a slightly longer term investment horizon of three to five years. We think equities could still outperform fixed income and the main driver is really the earnings growth expectation.In India, in the last four-five years, the index earnings have hardly grown in single digits. For the first time, after man, many years, we are seeing an earnings growth revival. In the June quarter for example, if you strip out the financials, the Nifty index earnings were up 28% YoY in the June quarter. That rate will moderate given the high base effect but nonetheless you will still see relatively strong earnings growth in rest of FY19. Our discussions with corporates on the ground suggest that overall corporate commentary is getting better. The corporates are feeling a lot more positive. The demand environment is improving. The economy is picking up. Earnings surprises or strong earnings growth can be expected in the next couple of years. Even if you see a little bit of PE derating from a one-two years perspective, you could still make money as the earnings continue to deliver. But yes, if you have a three-month odd investment horizon, then you should be raising cash. What will you not buy for next three to five years? In general, I would stay away from companies which have weak balance sheets where there are corporate governance issues. There are structural issues in some sectors. I would be very careful in telecom. Unless these stocks come off a lot more, we would stay away from telecom. In PSU banks, a lot more needs to be done. So, stay away from PSU banks by and large. One or two the larger PSU banks might still be alright though. In pharma, we need to see valuations come off a lot more before we get excited about it. We would stay away from the US generic pharma players. There are obviously pockets of opportunities here and there but it is better to stay away from there.

Rise of frontier technologies like Artificial Intelligence has caused fears of robots taking over blue-collar jobs, but a UN expert says mass unemployment is not expected as humans still have the upper hand given their creative abilities.Ekkehard Ernst, Chief of Macro-economic policies and job unit at the UN International Labour Organization (ILO), says the manufacturing sector does not stand to profit most from AI, at least not in developed countries, and will not suffer the forecast demise.The jobs more likely to be impacted are in service sectors such as construction, health care and business."It is not so much about losing jobs but about how jobs are being transformed and employees in these sectors will add new tasks to their profile while being supported by computers and robots in others," Ernst said.The type of tasks that are being replaced by AI algorithms are routine, repetitive tasks that take a lot of time and can be more easily and more effectively performed by machines and by robots â€" leaving people to focus on interpersonal, social, emotional skills.In developing countries, the area which most stands to benefit is agriculture, Ernst said. AI is already helping farmers figure out the weather or get the latest market prices. In sub-Saharan Africa, a mobile app created in part with the UN Food and Agricultural Organization (FAO) can identify crop pests such as the Fall Armyworm."What we need today is for people to get used to engaging with digital technology so they have no barriers to interacting with machines, that they speak to them, that they use them as a normal tool, as someone uses a car or an axe," said Ernst.Technological progress depends on whether consumers and firms ask for products and serves made possible by new technologies, Ernst said, adding that it means in part on whether workers have the right skills to implement the changes, and whether consumers want them.An example of a changing consumer taste is online buying. In addition to cheap human labour, the report also pointed to a lack of required skills, poor energy infrastructure and broadband, and transport network, as to why automation is not used on a global scale.There are also legal and regulatory issues. For AI to be deployed on a large scale in healthcare, for example, it must be decided whether the doctor or the AI will be responsible for claims of medical malpractice.The lead authors of the study conclude that the current technological breakthroughs will not only impact labour markets and income inequality, but also broader societal change. The scale of which, they said, remains unknown.They urge governments and the UN to proactively influence processes â€" expand social protections when possible and adopt appropriate and flexible regulatory and legal policies and promote national capacities to innovate."Technological progress should not be used as an excuse for policy inaction, but rather as an incentive to find better solutions," they added.

NEW DELHI: A handful of index stocks might have anchored the recent market rally, but they are still not on top of the minds of big mutual funds and foreign portfolio investors.The institutional categories are still light on these shares as their weightage in their combined portfolios remains low compared with the clout they enjoy in broader market indices such as MSCI India, BSE200 and Nifty50.Data showed Reliance Industries, which recently became the first listed company to claim a m-cap of Rs 8,00,000 crore or above, had a 5.7 per cent weightage in FPIs’ total equity exposure in India as of June 30.

In comparison, the stock had 10.6 per cent weight in MSCI India index, 8.7 per cent in Nifty50 and 6.8 per cent in the BSE200 index.In mutual fund portfolios, the RIL scrip accounted for 2.5 per cent of total equity holding, shows a study by Kotak Institutional Equities. Infosys, India’s second largest IT firm, accounts for 5.2 per cent of FPIs’ equity investments in India. The stock enjoys 5.9 per cent weightage in Nifty50 and 7.2 per cent in MSCI India index. MF holding at 4.4 per cent too lagged benchmark's. FPI holding in TCS rose in last four quarters to 4.1 per cent (as of June 30) of their total equity holding. MF holding in the stock has risen to 1.8 per cent of their total India portfolio. But that still lags 5.6 per cent weightage the stock has in MSCI India, 4.5 per cent in Nifty50 and 3.4 per cent in the BSE200 indices.Kotak Mahindra Bank and Hindustan Unilever have similar stories.This aberration was observed at a time when only 17 stocks from the Nifty50 pack and eight from the Sensex pack have outperformed the benchmark index in last one year.

This, the Kotak Institutional Equities note suggests, is antithesis of investment management, which says portfolio diversification is a must to reduce risks.“The lopsided performance of the benchmark indices over the past 12 months supported by a handful of stocks and low overall positions of FPIs and MFs on these counters would suggest most actively managed funds would have trailed the market indices in performance,” it said. This may be a good wake-up call for the industry to review the relevance of the benchmarks in achieving financial security objectives of households/retail investors, the Kotak report said. Data suggests largecap mutual funds have generated 14 per cent returns in last one year compared with a 21 per cent rise in the BSE Sensex. Multicap funds, on an average, generated 10 per cent.What's driving heavyweights?The strong performance of most of the outperforming stocks reflects the market’s changed view on them, led by weak macros (IT, pharmaceuticals) and narratives (consumption stocks, RIL), the brokerage said.“The performance of the Indian market in local currency terms has been supported largely by the strong performance of IT stocks, which in turn have performed as a result of the deterioration in macros and the resultant sharp depreciation in the rupee,” the brokerage said.The BSE Sensex is up 12 per cent so far in 2018, but a mere 0.12 per cent in dollar terms.

Nagaraj and Manish Pandya in the latest edition of the Economic and Political Weekly. This has resulted in its higher share in GDP and a faster growth rate compared to the older series, they said.Statistics ministry data on Friday showed manufacturing sector expanded 13.5 percent in the three months to June, driving the broader economic growth by 8.2 percent -- the fastest pace for any major economy. Finance Minister Arun Jaitley attributed the economy’s performance to the government’s reforms and fiscal prudence amid uncertainty spawned by the trade spat between the U.S. and China.“Does the new series represent a fuller description of the manufacturing value added, or is it an overestimation?” the authors wrote.Higher manufacturing growth rate gives “rise to serious doubts about the veracity of new estimates” and is at “variance with other macroeconomic correlates,” wrote Dholakia, an external member on the monetary policy committee and a management professor.The Reserve Bank of India has maintained its full-year growth forecast at 7.4 percent, while flagging risks from high oil prices and trade tensions turning into a currency war. The central bank increased policy rates twice since June to curb inflationary pressures.Dholakia has been advocating lower interest rates to support growth and was the only member to oppose a rate increase at the August meeting.
