120. Global Wealth & Asset Management, tells Ayesha Faridi of ET Now, in an exclusive interview. AIFs are going to be a key driver of growth in asset management, going forward, says Jain.Edited excerpts: You are one of the biggest wealth managers with Rs 90,000-crore in assets under wealth management and Rs 70,000 crore assets under asset management. It must be a tough job for you. It is a responsibility and we are grateful to the clients who have trusted us with so much and so much money. In the global context, it is actually a very a small sum. Just to put it in context, we are broadly managing around $24-25 billion assets. One branch of Charles Schwab in New York would be managing… How soon before Nitin Jain becomes Charles Schwab? We have to keep it in context. This is a great space to be. Over the next five to seven years, this industry should grow manifold and we need to do a lot of things. We need to execute very well but there is a lot of opportunity out there and some of the firms including us capitalise on that opportunity. If we were talking in January, 2017, you would have said that irrespective of whatever risk appetite or age group or purpose, just put all your money in equities, zero debt, zero gold, zero real estate. But given the kind of market environment, has that asset allocation math changed completely? Absolutely, but I do not know why would you say that. You never asked me that question ever. I did not, I said if, it was a hypothetical question, if we were doing this interview at the start of 2017. Actually to be honest with you, at Edelweiss, we are not very equity-focused. We have been very consistent that the real alpha in wealth is never any asset class. It is always asset allocation. If you do not get your asset allocation right, over a period of time, you can never create wealth. In fact, there is this obsession around single asset classes and in India there are these long periods of time where one asset class tends to do well. For example, there was this period, three or four years ago, where there was so much talk about gold and silver. I do not know whether you recollect and everybody told us how smart it is to buy gold and even my mother and my grandmother were telling me that I am in the wrong business. Then that phase died down and for another five-six years, real estate became the craze. Between 2010 and 2014, whatever you touched in real estate, was a multibagger. From 2014 to 2019, even today, if you are in equities, unless you were a very late comer, you have done very well. Even today, if you are looking at a one-year return, you would doing alright in most of the funds. But I am not convinced that you can be so skewed in your asset allocation towards any one asset class. You would see volatility even in equities whether that will happen this year, next year or next to next year. It is already happening. Yes it is. But you will see a lot more. What is the ideal asset allocation, given that you are bracing yourself for heightened volatility? You should look at diversification. People talk about fixed income, real estate, gold. Gold is still an important class to have in your portfolio. I am not talking in terms of 25-30%, but a 10-15% allocation, especially in the context of currency and fiscal deficit. A lot of our high net worth clients also like to have yielding or commercial assets. We recently launched an infra fund that was buying operating assets like roads, transmission assets. These assets give you 11-12% running yields. It is like buying a commercial building but can also give you a potential upside from capital appreciation. We have done distressed funds also. We have done other credit funds including RE funds. This can give you 15-20% high yielding balanced asset allocation. Then you can have 20-25% in equities. So, 20-25% in equities, 20-25% in high yield instruments and the rest in combination of real estate, fixed income and you can swing this a little bit. depending on your own risk appetite horizon and your own familiarity with the instruments. A balance is required for a portfolio and you have to constantly monitor it and keep on tweaking depending on the market cycles and also your own needs as they are evolving. So, it is a bit of a hard job. Let us take these equity asset classes one by one. When we say 20-25% equities, is it direct equities or is it the safer bet, mutual funds? In case it is mutual funds, what do you go for?I am not a big fan right now of mid and smallcaps. You can get an upside for sure but from a risk adjusted return point of view, there are enough multicap funds which can swing a little bit between largecaps and midcaps and which give you flexibility and liquidity. I would prefer those kind of funds. Second, between direct investment and mutual funds, if you are not a professional money manager or are not very familiar with equity markets, you should ideally be in mutual funds. If you have a good understanding of a particular sector or you are familiar with some companies, you can have 10-15% in direct equities. But to have a large part of your allocation in direct equities has not done very well for clients. Do you have a favourite list of balanced or multicap funds? Edelweiss Multicap Fund, Edelweiss Balanced Fund two of my favourites. Why gold and why right now? Two reasons. One, sometimes, it is great hedge against volatility. Look at the global macros, the talks of the trade war and the way the interest rates are going up. Look at the macro headwinds plus the issue around the currency. If the trade war escalates, it can have a meaningful impact on the currencies and if currencies start to depreciate, then you are very exposed. The only hedge you can have, then, is gold. At that point, the only asset class that will do well is gold. From a pure diversification point of view, it is important to have gold. What about real estate? For a long time, we have been advising against real estate but I am now beginning to see green shoots. I am probably in minority right now but I do believe it is bottoming out. The new launches are very few and far between. A lot of money has to be made in credit. Credit is the new equity. In India right now, there is dearth of capital. Despite the fact that the Indian banking system is not really firing, the economy continues to do well. There is so much need for capital and a lot of funds -- AIFs and credit funds -- will provide growth capital for companies which will compete with private equity in delivering a far superior risk-adjusted return than some of the equity funds also. They will also give you good cash flows over a period of time. What kind of investors are open to investment in your infrastructure fund? Is it the high risk takers or the more safe playing ones? First of all, because it is a AIF, you have to have a reasonable amount of wealth. The minimum allocation is once a year and most of the guys are ultra high net worth. That is the starting point. But even within them, some would not want to invest in an infra fund or some risk takers? Most of them see as a fixed income allocation. They do not see it as an alternative allocation. A swap. Rather than putting the money in a fixed deposit at 7-7.5%, why not move it into a NHAI bond equivalent? So they consider it as safe and mature an investment call, as a fixed income instrument? They are very savvy. There is a difference between fixed income and fixed deposit. It is a fixed income instrument because eventually these are annuities but this is not comparable to a fixed deposit because you are getting a higher yield. There are inherent risks in the product but that differential is meaningful and today globally the biggest buyers of these operating assets are pension funds, sovereign wealth funds, asset managers etc. But in India. there are no pension funds to buy these assets. What happens is there is this huge supply of assets who want to sell but there is no buyer and then there is this huge number of people who are looking for yield. We need aggregators here and that is what we are trying to do, buy these assets, aggregate this demand, make the two meet. Tell me little bit more about this distressed fund. I understand that it is part of the EISAF II. What is the definition of assets that you are looking at? A company can be in distress for multiple reasons. Sometimes, sectors do very well but within that, a company may go in distress. For example, we have a paper and a pharma company. These two sectors have not done very poorly but the companies have got stuck because of some unique situations. We have a cement company also. We have a reasonably diversified portfolio. But the way we define distress is basically when they have defaulted on the bank or on any creditor. So you are not looking at the border line cases which are about to default and who come to you for rescue? We do. To be honest we do but that is 20% of the cases. More often than not, these are cases which have actually defaulted and our job is to basically find a solution. We will go to the banks and buyout there or we will go to the promoter, provide a more capital to allow the banks to take back their money. Sometimes, it will be at some discount to original loan or principal or whatever that price is but we find some creative solution to solve this. The key is to understand why did the company get into the mess in the first place. There are typically two reasons outside of fact that the industry was in a bad situation. You were indisciplined either in financial or operational management. We have two teams. One is a team which manages your finances. We are not going to tell you what your strategy should be as a businessmen but the cash flow monitoring will be in our control as a team. Any money that comes into the system and any money that goes out of the system is controlled by our operating team. The second is a turnaround team which will ensure that the operations are overseen, not operated, meaning the budgeting, the purchase and the sales functions. They are very keenly watched by our team along with a couple of consultants. It can be BCG, McKinsey or Alvarez & Marsal. We will appoint them and they will work. They will provide us reports on whether the operations are streamlined. We are not making any big mistakes there. With these two capabilities and via restructuring, we provide meaningful solutions to the companies' problems. In lieu of restructuring, we typically end up getting some equity. We get bare minimum returns of 15% to 20% on our debt because of the distress situation but we hope to make more because of our equity holding int the company. If the company turns around, then not only do you make your returns on the debt but you also make your returns on the equity. It must be only higher risk takers who are open to deploying their money in distressed assets? Risk is a function of understanding also. How much you understand also defines how much you see risk in a particular thing. Right now, distress is definitely not a risk-free investment but given the entire spectrum of credit, I find it the most superior risk adjusted return. If someone has to portfolio plan for say the next 10 years, give me two different portfolios, one for an extremely conservative traditional investor and one for the high risk taker who is chasing the alpha in the market across asset classes. Let us go for the conservative guy like me. Maybe it will be 10-15% gold, 35% to 40% in fixed income but mostly mutual funds. There will be 10-15% in AIFs, the kind of funds that I talked about -- high yielding and 25% to 30% but mostly in multicap funds. So 30% equity, 70% fixed income and gold. Within that, I will do a mix and match. Real estate, I will do only opportunistically and maybe through a fund structure if required. But in case of an aggressive investor, maybe I will increase the equity allocation to 40-45% and maybe I will increase the AIF allocation to 25-30% and reduce the fixed income and gold allocation to 5%. But within equities, you will go with multicaps? Yes, in the aggressive mode, maybe I will change the mix. Maybe I will increase 10% allocation to midcap funds but one has to be clear that it is not a three-year call. It has to be a 5-10-year call. So, you are not betting on the return of midcaps for next three years, are you? I am not saying that but I am not convinced that next three years you can deliver meaningful alpha. Not like 2017 for sure. Yes. I might be proven terribly wrong but I would still bet on largecaps right now for the next two to three years than on midcaps. What is that one disruption or big trend that you can safely bet on for next 10 years? There are two or three themes which are emerging. One, people are becoming more and more aware that FDs are not going to solve their investing problems. More than Rs 100 lakh crores is in either of savings account or current account or FDs in India. Interest on that every year is Rs 7-8 lakh crore. The total fixed income mutual fund industry is Rs 6 lakh crore. This is a bizarre thing. It has to shift. It has already begun. It has begun but there will be a tipping point. We are not able to crack the distribution problem. The problem is that for the banks it might not make sense to do this transition because they are beneficiaries of this and lot of advisors sit in the banks. So, for them to move clients from fixed deposits to this will be not be a natural transition. But for wealth managers like us, it is a great opportunity and I see that as one of the big drivers for our growth. As long as that money is sitting there, we should find ways of reaching there and moving that money. It should be an easy one. Second is advice. Only 10-15% of the total wealth in hands of high net worth individuals today is advised. Most of it is either self directed or advised by your chartered accountant or somebody that you know who is not qualified to advice you. We have lived in a very high inflationary regime where the interest rates were very high and any real estate that you bought, saw the prices going up. But in the last four-five years, the value destruction has been massive and a lot of wealth has got destroyed and has stuck. So, that shift is happening. People are moving from this unorganised to organised. It is a very big shift and that is why suddenly you are seeing a lot of wealth managers. They were always there but you never thought you could approach them. Yes, but suddenly people are now coming to us and the trigger was demonetisation. A lot of people did not realise the impact but this entire wave of SIPs and asset management, assets growing in wealth is all linked. Sometimes, a idea just comes. A lot of this got triggered by demonetisation also. Third. the time of credit and AIFs in general has come. As an industry, AIFs will be a key driver of growth in asset management. In the next five years, what is the ballpark figure that we are looking at in AIFs? I would be surprised if it is not as big as equities.
